Cost and Price: The Engine Under Every Margin Question

Almost every pricing problem in a small business is really a costing problem. Here is the mechanism underneath.

Ask a small business owner why margins are thin and you will usually hear about competitors or customers. Look closer and the answer is almost always that nobody knows what anything costs.

Three costs, not one

Direct cost — what goes into the specific thing you sell. Ingredients, materials, the product you bought to resell.

Attributable cost — costs caused by producing it but not part of it. Labour time, power for the machine, packaging, wastage.

Overhead — costs that exist whether or not you sell anything. Rent, licences, the phone bill.

Most businesses know the first, guess the second and ignore the third. That is precisely why a price that feels comfortable turns out not to be.

Yield and waste change the number

You rarely sell everything you buy. Trim, spoilage, breakage, unsold stock at close. If nine of every ten units are sold, the nine have to carry the cost of ten — which raises your true cost by more than most owners expect.

Overhead has to land somewhere

Rent does not care whether you had a good month. Divide fixed costs by a realistic volume — not your best month — and add that to every unit. A price that only covers overhead in a busy month is a price that fails in a quiet one.

Price from cost, then sense-check against the market

Start from your own number. If the market will not bear it, that is real information: either your costs are higher than they should be, or this line is not worth selling. Cutting the price to match a competitor whose costs you do not know is the fastest way to work hard for nothing.

Re-cost when inputs move

Costing is not an annual exercise. Every time a supplier price changes, the margin on everything that uses it changes too — and the products where it matters most are rarely the ones you would guess.
